Fair Value Gaps (FVG) and Imbalance Trading in Price Action

In institutional trading, market efficiency is a primary driver. Whenever banks and large financial institutions execute massive orders rapidly, they often leave behind temporary price imbalances known as Fair Value Gaps (FVG) or institutional imbalances. For retail traders, identifying and trading these gaps provides a powerful edge in predicting where price is likely to gravitate.

What is a Fair Value Gap (FVG)?

A Fair Value Gap occurs on a price chart when there is a sharp, aggressive displacement in price, leaving a three-candle pattern where the wicks of the first and third candles do not overlap with the body/wick of the second candle.

  • The Impulsive Candle: The middle candle is usually a large, long-bodied candle that represents strong, unmitigated momentum in a single direction.

  • The Imbalance Zone: Because the move was so fast, orders were left unfilled on one side of the market. Price often acts like a magnet, returning to fill this vacuum (imbalance) before resuming its true trend.

Types of Fair Value Gaps

  1. Bullish Fair Value Gap:
Formed during a strong upward surge. The gap lies between the high of the first candle and the low of the third candle. When price retraces down into this zone, buyers often step in to fill the gap and push the market higher.

  2. Bearish Fair Value Gap:
Formed during a sharp downward drop. The gap is located between the low of the first candle and the high of the third candle. Retracements upward into this zone act as prime shorting areas.

How to Trade FVG Effectively

Trading an FVG blindly can be risky. To maximize your win rate, combine Fair Value Gaps with higher timeframe structure and key liquidity pools:

  • Confluence with Order Blocks: When an FVG aligns directly with an unmitigated Order Block, it creates a high-probability "Institutional Reference Point."

  • The 50% Equilibrium Rule: Price does not always fill an entire FVG. Often, it taps into the 50% midpoint (equilibrium) of the gap before reacting strongly in the direction of the trend.

  • Confirmation on Lower Timeframes: If you are trading Gold (XAU/USD) on the 15-minute or 1-hour chart, drop down to the 1-minute or 5-minute chart when price enters the FVG to look for a Change of Character (CHoCH) for precise entry.

Conclusion

Fair Value Gaps represent footprints of institutional algorithms at work. By recognizing these imbalances and waiting for price to retrace and mitigate them, you can stop guessing market direction and start trading alongside smart money.
